Yield compression in real estate refers to the decline in rental yield or capitalization (cap) rates over time when property prices rise faster than rental income. It typically occurs in high-demand markets where investor interest pushes asset prices upward while rents remain relatively stable.

How Yield Compression Works

Yield compression happens when increased investor demand drives property prices higher, but rental income does not grow at the same pace. As a result, the yield percentage reduces over time.

Example: A property worth ₹1 crore generating ₹3 lakh annual rent gives a 3% yield. If the property price rises to ₹1.5 crore while rent remains unchanged, the yield compresses to 2%.

  • Strong capital inflows into real estate markets
  • Limited supply of quality investment-grade properties
  • Rising speculative demand from investors
  • Low interest rate environments encouraging borrowing

In India, major metro cities such as Mumbai and Bengaluru have experienced yield compression over the past decade. Grade A office spaces in IT corridors have seen yields decline from higher single-digit levels to around 7%–8%, driven by increased institutional investment and strong demand for commercial assets.

  • Existing property owners benefit from capital appreciation
  • New buyers may face lower rental returns on entry
  • Investment strategy shifts toward capital growth rather than income
  • Exit timing becomes critical in compressed yield markets
